To quote from the User Guide:

[Disk/partition backups are different from file and folder backups. True Image 2013 stores a sector-by-sector snapshot of the disk or partition. This includes the operating system, registry, drivers, software applications, data files, and system areas hidden from the user. This procedure is called "creating a disk image," and the resulting backup is often called a disk/partition image.
By default True Image 2013 stores only the hard disk sectors that contain data.]

So, when selecting Disk/Partition backup options, given that the above quote states it will be a sector by sector backup, what happens if "Back up sector by sector" is not ticked?

Do not select the sector-by-sector option. It is unnecessary. All it does it increase the time used for the backup and significantly increase the backup size, with no benefit.

But if we don't select it, what sort of backup are we getting?

You'll get a full backup of the sectors in use. There's normally no need to copy unused sectors.

What was also confusing was the additional Back up unallocated space tickbox - so presumably this can't be referring to the unused sectors you mentioned.
Does it refer to space that hasn't even been partitioned then?

Sector by sector when ticked includes all sectors on the hardrive, when unticked only used sectors are imaged.

Sector by sector is only ticked if you wish to image a drive that is formatted with a file system that TI doesn't natively recognise such as HPFS, JFS, ADFS etc, or there is major damage to the file system that can't be easily repaired, but some data is retrievable.

What does the sub-option called "backup unallocated space" do? Is this space on the hard drive which has not been partitioned at all?

Personally I think it would a lot less confusing if the tick box option wording
"Back up sector by sector"

could be changed to:
"Back up used and unused sectors"

as otherwise users could think that if they leave this option unticked they are not getting a "sector by sector" snapshot of used sectors (which they are) but maybe getting something different (eg file/folder backup).
